I can answer that one for you:
Yes you can see people with free hug signs frequently in Harajuku and in Shibuya and yes they will hug you. But you might spend 2 weeks in Tokyo and not see anybody with a Free Hugs Sign, so even in Tokyo its a rather minor thing and people will still be suprised and stop to take pictures if they see "Free Hugs",
I tried it myself and it is alot of fun.
However, this "trend" didnĀ“t start in Japan but in Australia. Search youtube for free hugs and the video with the most hits will show you the origins.
